I'm wondering if there is a way to program my Buzz instance to automatically send a grade update to the parents of students who are listed as observers?

To answer your question, Buzz does not support automatically sending grade updates directly from the system to observers, but observers (or any user) can receive grade-related notifications via their user settings.
